How it works

Payback period in years = initial capital investment ÷ annual net cash inflow. For an upfront equipment investment of 120,000 producing 32,000 in net positive cash flow per year, payback is 120,000 ÷ 32,000 = 3.75 years (45 months).

Questions

What is the primary advantage of payback period analysis?

It provides a simple, direct measurement of capital liquidity risk by showing how long investment funds remain exposed before full recovery.

Does payback period account for the time value of money?

Simple payback does not discount future cash flows. For long-term projects, combine it with discounted cash flow metrics like net present value (NPV).

What is considered an acceptable payback period?

Acceptability depends on asset lifespan and business policy. Shorter payback horizons reduce liquidity risk and exposure to market obsolescence.
